Digital Audio Out & 7.1 speakers

My sound card has several output options including digital audio out. I
assume this is the preferred method to connect to a receiver/amp. Correct?
My card is 7.1 THX certified.

In the scenario above, who does the 7.1 decoding? The sound card or a 7.1
receiver?

As I understand it, the output is just a stream of bits out of the PC, and
the receiver controls my volume.

Any suggestions on a good set of reasonably priced 7.1 speakers? My room is
fairly small at 15x12 feet.

I feel this is the best method.

raw signal sent to receiver.. volume and sound processing occur on
receiver..

Check out the Mirage Omnisat Micro system, it is what I use and it is
awesome..

Still not clear on where the 7.1 decoding occurs. It sounds like you are
suggesting the digital out from my PC has no decoding data in it at all and
the receiver handles that. Is that what you're saying?

What if I want the card on my PC to decode the 7.1 signal. How would I
amplify that sound via a home theater receiver?

yes, the optical signal out to the receiver from the pc has no processing
done to it.. The receiver would do the signal processing.. if you want the
sound card to do it, than use the RCA out jacks on the card to the stereo or
you would have to use a set of amplified speakers connected to the soundcard
like normal computers..

if you use digital out of PC into amp/receiver, the decoding will happen in
the amp/receiver. the downside of this is that you will have to control
volume with your receiver (PC volume control won't work).
alternatively - use the 7.1 analog out of your PC sound card and into the
7.1 analog inputs on your amp. decoding will be done with PC sound card AND
the volume can be controlled from PC (MCE) remote.
